| dc.description.abstract | In order to ensure the efficient allocation of capital in the face of market volatility, financial institutions need to make use of quantitative risk management tools. Value at Risk (VaR) is one such essential tool, as it serves as an indicator of economic capital and as a regulatory metric. This dissertation investigates the application of VaR as a risk measurement tool, but also as a dynamic mechanism for portfolio risk control, supported by hedging strategies. In this dissertation, an empirical analysis is carried out on a portfolio comprising 20 equities and 4 sovereign bonds, with exposure to various international markets and currencies. Four models were tested to estimate VaR, in order to determine which would be most suitable for the portfolio. The four models were as follows: Parametric Normal, Skewed Generalised Student-t (SGSt), Historical Simulation (HS) and Quantile Regression (QR). Decompositions are performed for both total VaR and systematic VaR, allowing for the assessment of the standalone and marginal contributions of each asset, each asset class and each currency. The models are evaluated using statistical backtesting procedures, employing two tests, the Unconditional Coverage test and the Berkowitz Conditional Probability test, in order to identify the most robust specification. The selected model is subsequently applied in a dynamic context, where a target VaR value is set and various hedging positions are introduced whenever the estimated risk exceeds the predefined threshold. Finally, the portfolio’s performance is compared across two scenarios: a passive strategy without hedging and an active hedging strategy where hedging positions have been added. The results suggest that a dynamic risk management framework based onVaR can effectively reduce portfolio risk, whilst improving risk-adjusted returns (RORAC). | |
